Liquidity Pool

A liquidity pool is a collection of cryptocurrency tokens locked in a smart contract that enables decentralized trading, lending, and other financial activities. Instead of relying on buyers and sellers to be available at the same time, a liquidity pool sits ready at all hours to fulfill trades instantly. Anyone can contribute tokens to a pool, and in return they earn a share of the fees generated by every trade that uses their liquidity.

Liquidity pools are the engine beneath almost every decentralized exchange and lending protocol. When you trade on Uniswap or borrow from Aave, you are interacting with a pool of funds contributed by thousands of different people. Those people do not need to be present or even aware your trade is happening — their funds just sit in the contract and work automatically. This creates a self-sustaining market: the more fees the pool earns, the more attractive it becomes for new providers to deposit, which deepens the pool and reduces trading slippage for everyone.

Pools typically require depositing two or more assets in a set ratio to maintain balance. The size of a pool matters enormously: a deep pool with millions of dollars can absorb large trades with minimal price impact, while a shallow pool will swing dramatically on even a modest buy or sell. Pool size is why major tokens like Ether trade very smoothly on DEXes while obscure tokens can be highly volatile and expensive to trade in large quantities.

Example: Think of a currency exchange booth at an airport. Instead of a cashier deciding whether to accept your euros, there is a locked vault loaded with both euros and dollars. You put euros in one slot, dollars come out the other, and the exchange rate adjusts automatically based on how full each side of the vault is. The travelers who funded the vault earn a small cut of every exchange.
