Over-Collateralization
LendingOver-collateralization means providing more collateral than needed to secure a loan, ensuring that even if there are losses, the lender is protected.
Over-collateralization means that when borrowing in DeFi, you must deposit more value as collateral than the value of what you borrow. If a protocol has a 150% collateralization ratio, you must lock up $150 worth of assets in order to borrow $100. This excess buffer exists to protect the protocol against sudden price drops in your collateral. If prices fall, your collateral still covers the loan; the system only becomes stressed if prices fall dramatically enough to erode that buffer.
Traditional banks lend based on creditworthiness and legal contracts. DeFi has no identity system, no credit history, and no courts — smart contracts cannot call a bailiff if you default. Over-collateralization replaces all of that with a purely economic guarantee: your collateral is more valuable than your loan, so the protocol can always sell your collateral to recover the debt, even without knowing who you are or where you live. The smart contract handles enforcement automatically.
The tradeoff is capital efficiency. In traditional finance, a trusted borrower might take out a mortgage for 95% of a property’s value. In most DeFi protocols, you need to leave 50% or more of your capital idle as a buffer. This inefficiency has driven innovation: some protocols experiment with lower ratios for stablecoin collateral, reputation-based undercollateralized loans, and pooled risk models. But over-collateralization remains the dominant model for decentralized lending precisely because it requires no trust.
Example: You want to borrow a camping tent from a gear library, but instead of leaving your name and ID, the library asks you to lock up your bicycle — worth three times the tent’s value — in a lockbox. The library does not need to know you or trust you. If you never return the tent, it keeps the bicycle. Your excess deposit is the guarantee that makes the whole system work without human judgment.
